F&O is business income — treat it that way

The biggest mistake derivative traders make at tax time is treating F&O like capital gains. It isn't. Futures and options income is non-speculative business income, reported in ITR-3, with its own rules for turnover, audit and loss set-off. Get the classification right and the rest follows; get it wrong and you risk both an incorrect return and a missed opportunity to carry losses forward.

How F&O turnover is calculated

Turnover for F&O is not the total contract value — a common and costly misunderstanding. Under the widely followed ICAI guidance, turnover is the absolute sum of profits and losses on each trade (i.e. favourable and unfavourable differences added together), plus premium received on options sold. So a trader with crores of contract value may have a turnover of only a few lakhs. This figure drives the audit question, so it must be computed correctly from your broker's P&L, not estimated.

When a tax audit actually applies

A tax audit under Section 44AB is far less common than traders fear. Broadly, with digital transactions (which F&O is), the audit threshold is ₹10 crore of turnover — most retail traders are nowhere near it. An audit can also arise if you had declared under the presumptive scheme earlier and now show lower profits, but a pure F&O trader who keeps proper books and is below the threshold usually does not need an audit. The point is to compute turnover correctly first, then check the threshold — not to assume an audit is automatic.

The loss set-off that saves money

F&O losses are valuable. As non-speculative business losses, they can be set off against most other heads except salary in the same year, and carried forward for eight years against future business income — but only if you file your return by the due date. Traders who skip filing in a loss year throw away a deduction they could have used against future profits. Reporting an F&O loss is not a red flag; it is how you bank a future tax benefit.

Expenses you can claim

Because it is business income, you can deduct genuine trading expenses — brokerage, exchange and SEBI charges, STT (as a business expense where applicable), internet, advisory subscriptions, and a reasonable share of home-office and depreciation on your trading setup. These reduce taxable F&O profit, and most self-filers forget them entirely.

Intraday equity is different

Don't confuse F&O with intraday equity trading, which is speculative business income with its own set-off limits (speculative losses offset only speculative gains). If you do both, they are reported separately within the business head.

The bottom line

Compute turnover the right way, check the audit threshold rather than assuming, claim your expenses, and always file on time to preserve the loss carry-forward. Treated as the business income it is, F&O taxation is straightforward — and often lighter than traders expect.
